The Petroleum Industry in South Africa

High oil and gas prices, which peaked following the February 2022 outbreak of the war in Ukraine, have resulted in oil majors reporting record profits globally, although there is a risk that high prices could lead to a decline in demand. Four of the country’s six refineries have shut down, mainly in response to growing operating costs to meet new regulations such as clean fuels. However, Karoo shale gas reserves, two recent local gas discoveries and two new finds in Namibia could transform South Africa’s reliance on depleting local gas reserves and gas imports.

Price and Demand

The Russia-Ukraine war has propelled oil prices to over US$100 a barrel and sent fuel prices rocketing. Government intervened to temporarily reduce the fuel levy and has proposed deregulating the petrol price. While fuel demand is recovering, fuel sales have yet to recover to pre-pandemic levels. Diesel demand surged, mostly driven by Eskom’s diesel purchases. Prices have been tempered by China’s lockdowns and the release of strategic oil reserves by oil-producing countries.

Refineries Shutting Down

South Africa is refining less crude oil and only two refineries remain operational as it has become increasingly expensive to operate refineries and more affordable to import refined product. The only refineries operating are a crude refinery and a synfuels refinery after the biggest crude oil refinery ceased refining at the end of March 2022. One refinery is set to come back online in late 2022. .

The Petroleum Industry in South Africa

South Africa’s fuel sector, including petrol, diesel, jet fuel, illuminating paraffin, fuel oil, bitumen and liquefied petroleum gas, contributes about 8.5% to the country’s GDP while supplying about 18% of its primary energy. Investment in South Africa’s aging refineries is necessary to avoid a widening trade deficit for liquid fuels, particularly as half of the country’s six refineries currently remain shut. However, Karoo shale gas reserves and two recent gas discoveries could transform South Africa’s reliance on depleting local gas reserves and gas imports.

Pandemic Effect

While the petroleum sector was classified as an essential service, allowing fuel stations and refineries to continue operating during the pandemic, falling demand led to refineries shutting temporarily. Petrol sales fell by about 40% and diesel by 34% in 2020 due to a sharp decline in demand. The pandemic led to the oil price falling to US$37 a barrel for the first time in history. The collapse in fuel demand left many petrol stations struggling.

Rising Imports

The downstream refined product market has gradually shifted from a net export market to net imports. South Africa has a trade deficit in petrol and diesel, driven by demand from Eskom’s open cycle gas turbines, and demand from strategic sectors. South Africa is expected to become more dependent on fuel imports as the country’s six refineries face an uncertain future.

The Petroleum Industry in South Africa

The liquid fuels sector is dominated by private petroleum companies, as well as the state-owned Petroleum, Oil and Gas Corporation of South Africa (PetroSA). According to the South African Petroleum Industry Association (Sapia), the fuel sector contributes about 6% to the country’s gross domestic product (GDP) while supplying some 18% of South Africa’s primary energy needs through annual sales of around 31 billion litres of liquid fuels. Investment in South Africa’s aging refineries is necessary to avoid widening the trade deficit for liquid fuels. With advanced technology available in South Africa, biofuels have the potential to contribute towards closing the trade deficit.

Developments

The gas discovery by Total South Africa, 175km off the southern coast in the Brulpadda block, is expected to drive major new upstream oil activity offshore and attract investment into the sector. There is also increased activity in the biofuels industry which can generate significant employment, attract foreign investment and, over time, contribute towards local fuel production that will reduce imports. Over time, demand for liquid fuel used in vehicles will diminish as electric and hybrid vehicles begin to make their presence felt. Clean fuel standards and new legislation including carbon tax are precipitating change in the industry.

The South African Petroleum Industry

The focus of this detailed report is the manufacture of petroleum products from crude oil and natural gas, as well as the wholesale and retail trade of the products in South Africa. According to the South African Petroleum Industry Association (SAPIA), the fuel sector contributes about 6% to the country’s GDP while supplying some 18% of South Africa’s primary energy needs through annual sales of 27 billion litres of liquid fuels. In 2016 the nine members of the South African Petroleum Industry Association (SAPIA), who are the main manufacturers of petroleum products, had total assets of R125.1bn and made an operating profit of R19bn.

Current Production

Currently South Africa produces 5% of its fuel needs from gas, 35% from coal and 50% from local crude oil refineries. The most recent statistics show that nearly 80% of South Africa’s crude oil is imported through the single buoy mooring (SBM) system off the coast of Durban. Shell (26%), Engen (26%), BP (26%), Sasol Oil (16%) and Total (6%) own the SBM, which is managed and operated by SAPREF, the country’s largest oil refinery. Statistics show that domestic downstream refined product market has seen a gradual shift from being a net export market to a net import market in the last 15 years with approximately 8 billion litres a year being imported.

The South African Petroleum Industry

Statistics reveal that revenue generated by the 21 South African Petroleum Industry Association (SAPIA) members in this sector during 2014 was approximately R308bn or 8.1% of national GDP. In 2015 the sector had assets of R115bn and made an operating profit of R18bn. SAPIA members sustained 80,455 direct jobs and 669,880 indirect jobs and sold a total of 34 billion litres of fuel.

Pressing Issues

Stakeholders believe that important issues facing the industry have the potential to disrupt the country’s supply of refined petroleum products in the short and/or medium-term if not addressed with care and insight. Currently Sasol and PetroSA, using the Fischer-Tropsch process to manufacture petrol, diesel and LPG from coal and natural gas, provide approximately 25% of the country’s needs. The balance of the 34 billion litres of fuel consumed in South Africa in 2015 was sourced through importing crude oil and refining it or importing refined petroleum products. However, South Africa’s refineries need to be upgraded to meet Euro V emissions standards, which entail investment of more than R40bn and role players have not yet agreed on a suitable cost-recovery mechanism to facilitate payment for the upgrades. SAPIA believes that in light of the large export refineries coming on-stream in the East, domestic crude oil refineries will be unable to compete and are thus facing redundancy.

The Manufacture of Biofuels

This report focuses on the manufacture of biofuels, combustible fuels that are derived from biomass from agricultural products. Locally the production of biofuels, the majority of which is ethanol from sugar cane, amounts to approximately 130 barrels per day and contributes an estimated 0.1% to world production. Data from the US Energy Information Administration (EIA) confirms that the contribution of South Africa’s biofuels sector to foreign revenues is negligible at under R500m at today’s fuel prices. The local sector employs only around 200 people at present, not all of them involved directly in the manufacturing process.

Lack of Investment in the Sector

Investment into the industry has been hampered mainly by delays in finalising and implementing biofuels policies. The Biofuels Industrial Strategy of 2008 aimed to achieve a 2% penetration level of biofuels in the country’s liquid fuel supply by 2015. Crops proposed for bioethanol were sugar cane and sugar beet while sunflower, canola and soya beans were proposed for the production of biodiesel. The Department of Energy’s Final Position Paper on Biofuels, which is supposed to cover the mandatory blending of bio-ethanol and biodiesel with conventional fuels and should have come into effect in October 2015, has not yet been finalised. Another factor negatively affecting investment in the sector is the uncertainty caused by unsettled land claims especially in sugar farming areas.

The Manufacture of Petroleum and Lubricants

This report focuses on the liquid fuels sector of the South African economy which contributes around 3% to GDP and has R94bn in assets. Of the country’s six ageing refineries, four produce refined petroleum products from imported crude oil, while the remaining two produce liquid fuels synthetically via the Fischer-Tropsch process. As they are all manufacturing at capacity, 20% of the country’s refined petroleum product needs have to be imported.

Investment Decisions

Analysts confirm that two large investment decisions need to be made in the short-term. The first is environmental, with the country needing to meet the so-called Euro V standards. However, the cost to upgrade the ageing refineries is R40bn in 2010 terms. The second issue centres on security of supply: whether local production will be increased and how much the country will rely on imported refined petroleum products. PetroSA intended developing a 360,000-barrel-a-day new refinery at Coega at a cost of US$11bn, but this is unlikely to happen given the state utility’s loss for the 2014/15 financial year expected to reach R14.9bn. The gazetting by the Department of Mineral Resources of the final regulations to control the exploration and production of oil, gas and hydraulic fracturing in early June 2015 means that applications to explore for shale gas in the Karoo are likely to be processed in the near future.
